What should I do for cracked and falling out material (looks like a piece of half round gasket material) between the top and bottom rear of the boiler.

It appears to me to be "boiler putty"... but you will know more from folks who have experience with this unit, im just giving you head start here... Pictorial: The DF520 Stoker Base and Boiler

I would dig out what you can and either
1. Pack in new boiler putty.
2. Pack in a piece of 3/4" door gasket material with a screwdriver.
3. Get a tube of high temp RTD at the auto store or fire caulk at the home depot and fill in the gaps with a caulkgun.
Whoever installed the boiler used furnace cement instead of boiler putty.
